What is cash surrender value?
Cash surrender value is the amount the insurer will pay you if you cancel (surrender) a permanent life insurance policy: your policy's cash value minus any surrender charges and outstanding policy loans. In early policy years, surrender charges can be steep, so the surrender value can be much less than the cash value shown on your statement. If the surrender value exceeds the total premiums you paid (your cost basis), the gain is taxable as ordinary income.
This answer is about Life insurance.
Cash value vs. cash surrender value
Cash value is the account balance inside a permanent policy. Cash surrender value is what you actually receive if you cancel the contract — after the insurer subtracts surrender charges and any outstanding policy loans plus interest.
Surrender charges
Most permanent policies have a surrender charge schedule that phases out over roughly 10–15 years (confirm with the specific policy). In the first few years, surrender charges can be a large percentage of the cash value, which is why surrendering early often means losing most or all of what you've paid in.
Tax treatment on surrender
Amounts up to your cost basis (the total premiums you have paid, minus any prior tax-free withdrawals) are returned tax-free. Any gain above cost basis is taxable as ordinary income — not capital gains. If the policy is a modified endowment contract (MEC), different tax rules apply.
Alternatives to surrender
- Reduced paid-up insurance — convert the cash value into a smaller, fully paid-up death benefit with no more premiums.
- Extended term insurance — use the cash value to buy term coverage for the original face amount for as long as it will last.
- Policy loan — access cash without triggering the taxable event of a surrender (see the policy-loan answer).
- 1035 exchange — a tax-free exchange to another life insurance or annuity contract; consult a tax advisor first.
Before surrendering a long-standing permanent policy, get an in-force illustration and compare the surrender value to the alternatives above.
